The basic Itô formula handles — a fixed function of Brownian motion at the current time. In practice, options pricing requires (where carries explicit time-dependence — the discount factor, the remaining time to expiry), and portfolio analysis requires (the product of a position size and a price). These demand three extensions:
- Formula II (time-dependent ): adds to the drift.
- Formula III (Itô process): replaces by a general .
- Product rule: — the analogue of integration by parts.
The product rule is the most frequently used extension: it underlies the derivation of the Black-Scholes PDE, the self-financing condition for a portfolio, and the Itô exponential (Doléans-Dade exponential) used in Girsanov's theorem.
Learning objectives. By the end of this note you should be able to:
- State Itô's Formula II () and apply it to time-dependent examples.
- State Itô's Formula III ( for general Itô processes) and compute in explicit problems.
- Apply the stochastic product rule .
- Derive the quotient rule from the product rule plus Itô's formula.
- Solve the exponential SDE and identify the Itô exponential.
