Value of an American put that never expires

Question

A non-dividend stock follows geometric Brownian motion with volatility σ\sigma, and the risk-free rate is r>0r > 0. Find the value of an American put with strike KK and no expiry date.

Short answer

P(S)=(K−S∗)(SS∗)−γP(S) = (K - S^*)\left(\frac{S}{S^*}\right)^{-\gamma} for S≥S∗S \ge S^* (and K−SK - S below it), with γ=2r/σ2\gamma = 2r/\sigma^2 and S∗=γ1+γKS^* = \frac{\gamma}{1+\gamma}K. With no time dependence the Black-Scholes PDE becomes an ODE, 12σ2S2P′′+rSP′−rP=0\tfrac12\sigma^2S^2P'' + rSP' - rP = 0, whose bounded solution is AS−γAS^{-\gamma}. Value matching and smooth pasting at the exercise boundary S∗S^* pin down AA and S∗S^*.
