Pricing a European call by simulation

Question

Outline how you would use Monte Carlo simulation to value a European call option.

Short answer

Simulate risk-neutral terminal prices, average the discounted payoffs. Draw Zi∼N(0,1)Z_i\sim N(0,1), set ST(i)=S0e(r−σ2/2)T+σTZiS_T^{(i)}=S_0e^{(r-\sigma^2/2)T+\sigma\sqrt TZ_i}, compute max⁡(ST(i)−K,0)\max(S_T^{(i)}-K,0), and take e−rTe^{-rT} times the sample mean. The standard error is the sample standard deviation over n\sqrt n, so accuracy improves only as 1/n1/\sqrt n; for path-dependent payoffs simulate full paths on a time grid.
